Home prices are high, too. “The cost of buying a home has gone up again, and prices haven’t come down,” Kelman said. “So the Fed keeps trying to tame inflation with rate increases, but at least one sector is untamable, and that is housing.”

It’s anxiety-inducing, he said. Housing is a basic need, and would-be buyers who held out last year are tired of waiting. Millennials who’ve delayed starting a family, putting off plans, can only wait so long, Kelman said. He’s never seen anything like it, calling it the “worst situation” for the housing market. “Housing is in this recession, and the rest of the economy is booming,” he said.
“I was the CEO during the Great Financial Crisis,” he continued. “Sales volume went down but prices did, too.” One problem fixed another, Kelman said. Usually when sales decline, prices drop too, and then sales increase later—that’s the cycle, he said. Homes become affordable again, and sales pick up because of it. This situation is very different. Interest rates are up, and sales volume has fallen through the floor, as he put it, but home prices haven’t followed. “Some of that is just this artifact of 30-year mortgages,” he said. Everything the Federal Reserve is doing has no real effect on homeowners, apart from keeping them where they are. “It actually has the perverse effect of keeping home prices high,” Kelman explained.”

But once they ripped up the old carpet they found that the subfloor was uneven.

I just did an appraisal for a person who inherited a house.  His parents bought the house for $12,000 and he mentioned that at the time $12,000 was a lot and it was tough for his parents to qualify and to afford the mortgage 

It doesn’t matter if it’s 1950 or 2024 Homes are always “expensive” relative to incomes 

Value went from $12,000 to $800,000 (a little under 6% per year)

There's no housing shortage. 

The US population is only up 0.85% since pre-Covid... and there was no housing shortage before 2020. 

What we saw was big buyers and individual buyers (myself incl) swoop in and buy a bunch of housing in 2020-2021 w/ low rates & market uncertainty. 

As: 

- Property taxes go up (as they are)
- Insurance rates go up (as they are)
- Rental rates flatten/dive (as they are)
- Mortgage rates stay up (so refinancing is difficult)
- Repairs stay high
- Prices start dipping some

That rental inventory eaten up will get spit back out.

Many investors will fire sale as their house sits & they run out of funds. 

I listed a rental 2 months ago (bought in 2020) and it's a $200k house near the downtown (C-class area)... only 2 offers that were 10% below the list. 

Already lowered price by $20k. 

Similar house 3 doors down sold 6 months ago above my list price.

Eventually, I'll have to accept even lower. 

This will happen slowly, then all at once. 

All the investors will still make money... just not as much as they hoped 6 months ago.

I’ve gotten a fair amount of requests to analyze smaller deals

Here’s a good example of a smaller deal where you have a pretty direct path to making $100k profit in under a year

These types of deals are everywhere – as I’ve mentioned before, the sub-$1MM range is not difficult to find a deal in

This particular deal is 3 units (all 2-beds) in a decent neighborhood (would call it a solid “B”).  The location is also very strong, walkable to a nice downtown

In-place rents are extremely low at $1,300 and although the exterior is in great shape, the units would each need roughly $15,000 to achieve the market rents of $2,000

The list price is $580k but the property’s been sitting on the market for over 3 months and it shouldn’t be too difficult to get a 5% reduction off the ask (I just had a larger deal under contract at 25% off the ask)

Even though the in-place rents are low, the in-place cap rate actually isn’t too bad at 6%. Makes the risk/reward of the deal pretty attractive since you don’t have to take any “cashflow” risk to stabilize the deal

Something to note is that smaller buildings (under 4-units) generally operate at higher NOI margin than larger buildings in the same market. Some of this is due to the fact that they operate more efficiently but they’re also sometimes taxed differently as well (taxed as residential, not commercial)

This building has the benefit of tenant-paid utilities, which is part of the reason why it’s operating at a very healthy 72% margin at stabilization

The business plan itself is extremely basic. Just need to execute 3 low-level cosmetic unit renovations, which shouldn’t take more than a few months

Could be in and out of this deal in under a year if you wanted (although I wouldn’t recommend that for tax purposes)

You’d stabilize at just under a 9% yield and should be in the double digits cash on cash if you wanted to hold. Profit at sale would be ~$100k, not including the cashflow during the hold

The one thing I’d note is that your basis at sale is definitely creeping up there at just under $250k/key but it’s based on strong yield on a high-quality asset, so I’m inclined to de-emphasize basis in favor of yield

A few main takeaways:
1. Analyzing a smaller deal is the same exact thing as analyzing a larger deal. Only thing that’s changing is the numbers
2. Smaller deals often operate at pretty attractive margins
3. Value-add deals with significant in-place cashflow are very attractive opportunities from a risk/reward perspective
4. These types of deals are out there in the sub $1MM range

Chicago, as the nation’s 3rd largest city, is forecast to deliver a paltry 26,372 rental units between now and 2029. This is ranked 31st and is below much smaller cities like Columbus and Richmond. 

Pair this with the fact that Chicago has grown its number of high income renters more than any other city since 2015 and this is a recipe for swiftly climbing rents. 

There is no escaping the Law of Supply & Demand. I suspect the era of Chicago rents being bizarrely cheap relative to peer cities is coming to an end.
